If I were serious about it I would try to find a way to format the hard drive but I really can't guarantee your computer will be ok. I think it won't let you do it because windows 7 is the more current version. Take it to a professional instead man don't risk your machine.

Disable Aero and other desktop effects to get a speed boost. You can also consider installing more RAM and/or a better processor.

As far as installing XP goes, you'll have to reboot with the installation disc in your disc drive then boot from it. Note that you'll have to format your hard drive to install it though.

To be fair, this could be for marketing purposes.  I see Atom netbooks coming with Windows 7, and honestly, Win7 runs like a piece of sh*t on Atom CPUs.
I'm guessing it's a "Pentium Dual Core" (Core 2 based arch) CPU?  Your specs are very vague.
If so, the CPU should be fine for Windows 7, though 2GB of RAM may be a little low for gaming.

If your laptop is fine, why not hook up the monitor to the laptop?

Formatting is formatting, there isn't really an improper way to do it, because in the end, everything on the disk gets wiped.
When you run the text based install off the Windows XP CD, it'll ask you to select which partition to install it to, then give you the option of formatting it.

Though you said you got a BSoD from the text setup?  Doesn't sound right...

If you have a second partition (probably not), you could always install XP there instead, so that you have your Windows 7 as a backup.

But honestly, if your games don't consume that much RAM, Windows 7 probably isn't the problem.  What games are wee talking about here?

Fair enough, I wouldn't be surprised if they used like 1-2GB RAM.
With Windows 7 32-bit typically taking close to 1GB of RAM by itself, it's possible bite into swap, although I would think that if you close all applications before playing, including background programs, you could be fine.

I'd personally just grab a RAM stick.  4GB DDR3 stick is like $20 now, so you could get a 2GB stick for less (assuming it's DDR3).  Saves you the hassle of reinstalling everything.

But if you must reinstall, basically boot from the XP CD as said previously.  You saying you get a BSoD in the text mode setup??!

Sure you got a *good* copy of the CD?  Like no slipstreamed drivers etc?
Also check for required XP drivers if there's any.
