To be fair, this could be for marketing purposes. I see Atom netbooks coming with Windows 7, and honestly, Win7 runs like a piece of sh*t on Atom CPUs.
I'm guessing it's a "Pentium Dual Core" (Core 2 based arch) CPU? Your specs are very vague.
If so, the CPU should be fine for Windows 7, though 2GB of RAM may be a little low for gaming.
If your laptop is fine, why not hook up the monitor to the laptop?

Formatting is formatting, there isn't really an improper way to do it, because in the end, everything on the disk gets wiped.
When you run the text based install off the Windows XP CD, it'll ask you to select which partition to install it to, then give you the option of formatting it.
Though you said you got a BSoD from the text setup? Doesn't sound right...
If you have a second partition (probably not), you could always install XP there instead, so that you have your Windows 7 as a backup.
But honestly, if your games don't consume that much RAM, Windows 7 probably isn't the problem. What games are wee talking about here?
