Hardware decoding is possible I guess, but it seems to slow to me to actually be hardware decoded. Considering that the PSP can easily decode AVC compressed video at around 70fps on a 222MHz clock, whilst decoding an MP3 stream (not hardware decoded)... Also, the PSP is quite capable of playing back 480x272 MJPEG[AVI] videos at 30fps @ 222MHz.
True, the streams may be organised better, (haven't really looked into format of video streams or pictures) but the PSP shouldn't be decoding at a significantly slower speed for photos.
I think parts of the process may be done via hardware, for example, zlib inflation during PNG rendering.
