Just did a test - it seems the M3U file MUST be in a folder inside the music one, although when browsing, it'll appear outside.  The PSP seems to ignore the path - only picking up the MP3s within that folder (so you can't make a playlist span multiple folders).

Eg:
ms0:/PSP/MUSIC/Somefolder/MyList.m3u
The PSP ignores the paths in the M3U file, and will only look under ms0:/PSP/MUSIC/Somefolder/ for the MP3s

i suppose you could create the playlist in winamp with the files that are on your psp in the now playing (that is, you've plugged your psp into the pc, opened winamp, gone File>Play File and opened the contents of the music folder on your psp) you could then drag the files around in the now playing to get them in the order you want, and then save the now playing list as an M3U playlist. if you tyell it to save in the music folder on the psp it sorts out all the paths for you. But, if you don't already have winamp its probably easiest to do it the traditional way.
