I'm about to upgrade from 3.40 OE-A to 3.71 M33-2.
Question is, I worked hard on created a custom theme on my psp including background/wave/coldboot/hardboot/volume/text/icons/battery bar

I'm wondering how I could upgrade these flashs to work with the new firmware. Or is this not even possible?

all of those are possible but your looking at a bit more work because you need 3.71 rco's to work with.
the background, wave, coldboot and gameboot should all work without modification. i personally have done background and wave to my own psp.
